Is Gratuity a deducible expense
PLJ 2001 Lahore 36 (DB) · Lahore High Court
This case involved a private limited company that published newspapers and was in a tax dispute with the Income Tax Commissioner over several assessment years (1977-78 to 1986-87). The tax authorities had disallowed the company's claimed expenses for employee gratuity payments, as well as certain administrative expenses like telephone, travel, and entertainment costs that were certified by the company's directors.
The Lahore High Court addressed four legal questions referred by the Income Tax Appellate Tribunal. On the gratuity issue, the court ruled in favor of the company, holding that gratuity amounts calculated and set aside each year are a legitimate deductible business expense, even though actual payment to employees depends on a future event and had not yet become due. This followed an earlier Supreme Court ruling on the same principle.
However, on the question of whether expenses verified only by company directors should automatically be treated as valid business expenses, the court ruled against the company. It held that any expense must meet two legal tests: it must have actually been incurred, and it must have been incurred wholly for business purposes. Mere certification by a director does not satisfy these requirements.
This judgment matters because it clarifies two important tax principles: companies can claim gratuity provisions as deductible expenses even before actual payment, but they cannot escape proper documentation requirements for other expenses simply by having a director sign off on them.
